Current Ratio

Current Ratio

The current ratio is a liquidity ratio that measures a company’s ability to pay short-term obligations or those due within one year. It tells investors and analysts how a company can maximize the current assets on its balance sheet to satisfy its current debt and other payables. The higher the current ratio, the more easily the company can meet its short-term obligations.
A healthy Current Ratio varies depending on the industry, but most companies aim for a number above 1.0, which indicates that they have more than enough liquid assets to cover their liabilities. A low or dropping current ratio may be a sign of financial distress and could lead to bankruptcy if not addressed quickly.
There are several factors that can influence a company’s ability to maintain a healthy current ratio, including:
  • The amount of long-term debt on the balance sheet: Long-term debt takes longer to repay than short-term liabilities, so it will pull down the overall number if it is large in relation to total liabilities;
  • Amount of inventory on hand: If inventory levels are high relative to sales levels, it will take longer for cash from sales receipts turn into cash available for use; and
  • Speed at which receivables are collected: Money owed by customers (accounts receivable) represents potential liquidity that has yet been realized. If this money is collected slowly – or not at all – it will reduce working capital and negatively impact the ratios.
